South Korea Cracks Down on Crypto in ETFs

South Korea’s Financial Supervisory Service (FSS) is urging fund managers to reduce crypto-related stock holdings in exchange-traded funds (ETFs). This follows the 2017 guidance barring financial institutions from buying, holding, or using digital assets as collateral, a rule still in effect. The FSS’s concern stems from the increasing number of ETFs with significant allocations to companies like Coinbase and Strategy (formerly MicroStrategy). For instance, the ACE US Stock Bestseller ETF holds 15% in Coinbase, while the KoACT US Nasdaq Growth Company Active ETF holds a combined 13% in Coinbase and Strategy. These holdings, often exceeding 10% of the ETF’s total portfolio, are raising concerns. The FSS’s guidance presents practical challenges. Removing crypto stocks from index-based ETFs could lead to tracking errors and a ‘gap rate’ spike. Furthermore, critics argue that restricting only Korean ETFs is ineffective, as investors can easily access US-based ETFs with similar holdings, rendering the restriction circumventable. The FSS’s action reflects South Korea’s cautious approach to crypto since 2017, driven by concerns about money laundering and price manipulation. Despite evolving market conditions and a global shift towards greater crypto acceptance, South Korea’s regulatory stance remains unchanged, highlighting a clash between traditional regulatory frameworks and the dynamic nature of the cryptocurrency market. This situation underscores the challenges regulators face in balancing investor protection and the fostering of innovation in the rapidly growing crypto space.

The new regulations represent a significant shift in south korea digital asset policy, particularly affecting how cryptocurrencies can be included in exchange-traded funds.
